Good day everyone ;)

What does Sandman's text actually means?

1. Player's hand Items lose their Combat Bonus or
2. ... didn't work at all (no run away bonus, no special effects etc.)?

Is it about only equipped Items or all Items in play (and I mean Rat on a Stick here eg.)?

You cannot gain a combat bonus or any other benefit from Hand items when you are fighting Sandman. If you have to Run Away, you are no longer fighting him and Run Away bonuses (for instance) work normally.
