Due to Sir Michael's Power Grappling Perk, the highest of the three options given above is ST-based Wrestling at 26. But is he allowed to roll against Wrestling when he has a foe grappled with a weapon skill? If not, can Power Grappling affect weapon skills when they are used to grapple?

By a strict reading, he may use ST/Wrestling at 26.
This does not seem horribly unreasonable. He's likely not doing anything funny with whatever grip he has; he's more-or-less using it as a point of contact for dragging his foe around (or bringing his foe off-balance, if we were talking about takedown). There's nothing complicated about the armed grapple (and there's no leverage benefit, since he's not, say, trying a Sweep).
